Had the same problem on my 2004 coupe and just replaced it with plain black trim.
It is decorative and doesn’t seal water out. The seal is on the inside of the window.

My original trim is the silver aluminum finish, but I switched to black.
I found used 51717003935 (left) and 51717003936 (right) black trim pieces from a part out, got both for $100.
I also bought matching black lower 51368194741 (left) and 51368194742 (right) window trim pieces new for around $30 each.
It is not worth the money and hassle to replace them just for the crumbling black rubber strip. Just cleanly cut it away so it’s not noticeable and you’re good.

Side Finisher Rubber Replacement and Rear Side Window Trim Replacement - NA M3 Forums
There is an issue with the E46s where the rubbers tend to crack over time. This appears both below the rear side windows and in the corner of the side finisher trim. BMW does not sell only the rubber for the side finisher trim, but you can buy each side piece as one whole part (trim and rubber)...
